  • Abstract The terms of trade of Taiwan has declined since 1998. This paper constructs a DSGE model, calibrated to Taiwanese economy, to study the macroeconomic effects of terms of trade (TOT) shocks. It finds that a negative TOT shock has negative effect on overall output, consumption, investment, and it reduces wage rates of both non-traded and traded goods sectors. The paper also quantifies the extent to which improvement in TFP of the traded goods sector can compensate the negative effects of the TOT shocks. On average, TFP of the traded goods sector needs to improve by about 3 percent per year to offset the output loss attributable to negative TOT shocks from 1998 to 2014.
